I want to backup my phone and everything on it and then restore everything back to default so it was like it when i first got it.

Then i want to put the backup back in. Is this possible and is it a complicated process?

Flash with the latest software and clear the MMC. There is a Wiki page for it.

Does the backup feature save my contact list too?

Or do i need to save my contact list manually?

Have you actually launched the backup tool? The option "Communication and Calendar" saves contact lists as well as text messages. It even saves some third party data like the GPE Calendar database.
Only things you have to backup by hand would be images, sounds, videos, documents, and so on. Basicly everything you downloaded or copied onto your device.
