haven't tried it but headset daemon might be what your looking for.

The package you want is Headset Control, by Faheem Pervez. It does exactly what you're looking for, uses the button to pause/unpause.
The package called Headphone daemon causes media player to pause when headset is unplugged, but has nothing to do with the button.
